My police periodically destroy merchant ships transporting hull parts through my sectors. They are illegal for me so that the Syndicate cannot rebuild their ports. Every time a merchant is destroyed, my reputation with his faction drops. It turns out that they are the ones transporting contraband, and I am the bad guy here.
In the save, a police squad led by an AZR-289 fighter attack a merchant in my Big Score 3 system. After his destruction, my reputation with Argon drops.

Re: Reputation loss when destroying a smuggling ship.
This "bug" has been going on since inception of the "Police" order.
When a ship refuses a police scan and your police attack said ship for refusal then a rep loss incurs with controlling faction. Also, the police order will not obey the "BlackLists" so they chase the ship down (probably incurring even more rep loss).
It's OK for the police of other sectors to shoot you when breaking their laws, but not OK for your police to shoot theirs when they are breaking your laws. Different peoples have different laws. They knew the consequences when they flew into your sector.
There is no point to a save game as it is easily produced (just claim a sector, get a few ships, set the ships to police, set all resources as illegal and wait).
This "bug" has been around quite a while, to the point that most people don't use the police orders anymore, it causes too many problems. Would absolutely love it if it would get fixed, but I'm not holding my breath.

This is extremely unhelpful. As per the forum rules, people should always provide savegames where possible. Problems that appear to be easy to reproduce can often prove to be quite specific to individual situations, and even for those that aren't it can save a lot of developer time, allowing more issues to be resolved in a given time.
